A proposed 54% reduction in Ethereum staking rewards could disrupt leveraged DeFi strategies, force repricing across liquid staking tokens, and reduce demand for ETH borrowing, raising new risks for users and protocols

Ethereum's staking ecosystem is facing a potential shakeup as Ethereum Improvement Proposal 8361 (EIP-8361) advances toward review. The proposal would cut validator staking rewards by 54% over 18 months, reducing the base yield from around 2.6% to approximately 1.2%. This change, if implemented, would be phased in through a mechanism that burns a larger share of consensus rewards as more ETH is staked, effectively removing that ETH from circulation. While priority fees and MEV (maximal extractable value) would remain outside the new burn schedule, the base consensus issuance currently accounts for the vast majority of staking yield and underpins the economics of liquid staking tokens, leveraged staking loops, and DeFi lending markets.

DeFi Leverage at Risk

The leveraged staking loop-a popular DeFi strategy-relies on users depositing liquid staking tokens like stETH as collateral, borrowing WETH, converting it to more staked ETH, and repeating the process. At today's rates, the spread between staking yield and WETH borrowing costs is positive, making the loop profitable. But under EIP-8361's full implementation, the spread would turn negative, especially for users employing high leverage. At five times leverage, what was once a daily income generator could become a daily loss, potentially forcing users to unwind positions and repay WETH debt. This would reduce borrowing utilization on protocols such as Aave, Morpho, and Spark, compressing lender yields and possibly triggering a broader repricing of ETH-denominated DeFi products.

Market Impact and Protocol Concerns

Industry leaders have voiced concerns about the proposal's potential to weaken institutional demand for ETH, discourage solo staking, and undermine confidence in Ethereum's monetary policy. Stani Kulechov, founder of Aave, has warned that unpredictable or near-zero consensus yields could erode demand for ETH borrowing and DeFi participation. Mike Silagadze of ether.fi has argued that the proposal could destabilize staking-linked DeFi and force protocols to rely more heavily on incentives and points programs to attract users. Liquid staking tokens such as Lido's stETH and Rocket Pool's rETH would see their headline yields fall, while restaking tokens and automated vaults would need to adjust leverage or risk profiles to maintain returns. If leveraged loopers exit en masse, secondary liquidity for liquid staking tokens could thin, and solo stakers would face shrinking rewards against fixed operating costs.

Timing, Uncertainty, and Market Scenarios

EIP-8361 is currently an open Core EIP awaiting editor review, with some in the community arguing that the review window is too short for a proposal of this scale. Others note that the 18-month phase-in and normal upgrade scheduling would give the market roughly two years to adjust. If the validator entry queue remains saturated, staked ETH could exceed 55% of total supply by early 2028, potentially triggering the full effect of the burn schedule. The outcome for DeFi depends on how quickly borrowing costs adjust: if WETH rates fall fast enough, a smaller positive spread could return, but if the yield cut lands before borrowing costs drop, leveraged staking could become structurally unprofitable. This dynamic echoes concerns seen in other crypto markets, such as when XRP's derivatives activity outpaced spot liquidity, raising the risk of sharp position unwinds.

Staking, Scarcity, and ETH Price Dynamics

Reducing staking rewards would lower ETH issuance, benefiting passive holders by reducing dilution but making ETH less attractive as an income-generating asset. The net effect on ETH price remains uncertain, as it depends on whether scarcity or yield is more important to market participants. Seven of the top ten DeFi protocols by total value locked-including Aave, Morpho, Pendle, Lido, and ether.fi-could see capital outflows if leveraged staking becomes unattractive. Pendle's PT and YT markets, which price yield tokens, would also need to reprice around the new lower floating rate. The proposal's fate and its impact on Ethereum's DeFi landscape will depend on how quickly the market adapts to the new reward structure and whether alternative sources of yield or demand emerge.

As of June 2024, Ethereum's total staked supply stands at over 32 million ETH, representing roughly 27% of total supply, according to data from Beaconcha.in. The current consensus staking yield is approximately 2.6% annually, with liquid staking tokens such as stETH and rETH tracking this rate. Aave's WETH borrow rate has hovered near 1.5% in recent weeks, supporting the profitability of leveraged staking loops. If EIP-8361 is adopted and staking rewards fall to 1.2%, leveraged strategies would require WETH borrowing costs to drop well below current levels to remain viable.

Ethereum's staking reward structure is central to the network's security and DeFi ecosystem. Validator rewards are paid in ETH and are subject to dilution as new tokens are issued. Lowering issuance reduces dilution for existing holders but also reduces the incentive for validators and stakers to participate. Liquid staking protocols, which allow users to earn staking rewards while retaining liquidity, have become a dominant force in Ethereum DeFi, but their yields are directly tied to the protocol's base issuance. Any change to staking rewards can ripple through lending markets, automated vaults, and restaking products, forcing users and protocols to adapt to new risk and reward dynamics.
